Car Dealer Cost Markups

When you are at a car dealer and you see the sticker price of a car you'll notice that the price is going to be slightly higher than that of the value of the car in a typical car value directory. This is because of the car dealer cost markups that are made. As one of the most notable parts of the car dealer business, a markup is used to help increase the profit margin of the car dealer. There is actually a small profit gained from it.

 

What happens in a cost markup is that the price of the car will be sold at a price that is a couple of percentage points over that of the manufacturer's cost of the car in terms of invoice. This is usually an increase of one or two percent. For instance, if a car has an invoice at $18,500 the dealer will sell the car at $18,685 when there is a one percent increase and $18,870 for a two percent increase. This make sound like a small number but the value will certainly increase as the invoice cost goes up.

One of the main reasons as to why car dealer cost markups are common in the car dealer business is because interest payments are going to be made from the dealer to the manufacturer. The dealer will borrow the money from the manufacturer to sell the car. The money is used for inventory purposes. Interest payments will have to be made for the money that has been borrowed. Hold-back payments can be paid in lieu of this in order to help improve the car dealer business that the group has.

Paying hold-back is used to help pay off the money that the dealer owes the car manufacturer. This is not going to impact the markup of the car cost though. That is because the hold-back involves the money that is not going to be in the part of negotiations with customers looking to buy cars. This is going to be used for the purpose of offsetting the principal and interest payments that the dealer is going to be making because of the ownership of the car in its inventory.

So, why is it that the percentage for a cost markup is so low? The reason is because of local government regulation. All car dealers are going to be regulated by the state's Department of Motor Vehicles and other groups. They will monitor and set rates for maximum cost markup levels. The maximum will be different in each state.

So, the next time you are looking for a car and you see that it is worth more than expected it's because of the car dealer cost markups that take place. It's a small increase but it helps to keep the business of the car dealer afloat.
